If you're receiving any indentation whatsoever, it's more than I ever received from MSXML. I guess it must be an issue using XML Spy as a go-between. It lets you plug in whichever command-line you want to perform transformations, but also has default radio button if you want MSXML3 or MSXML4 (or 'Other' in which you'd type in what you want).
I'm using the radio button for MSXML v4 and when I hit the F10 key to do a transformation, I never see any leading spaces or tabs in the result. My XSL has this element near the top:
<xsl:output method="html" encoding="UTF-8" indent="yes"/>
I guess if I were to use the command line, I might see your results. What was the command that you used to perform the transformation?

Huh? Given this as test.xsl:
[snip] It looks like it is honoring the attribute to me. Perhaps you were expecting a greater degree of indenting?
