If you call normalize-space too early then you get the string value of the nodes, which junks any element children. So what you want to do is use apply-templates, then have a template matching "text()" that just does <xsl:value-of select="normalize-space(.)"/> That way you apply normalisation (with a z) to every text part of the mixed content, but not to any element nodes.
